Buying and attempting wholesaling mortgage notes have become an incredibly hot buzz topic in the last year. Yet, despite the appealing benefits being promoted by note sellers, brokers, gurus and some of the media they may not be the magical solution to easy and large profits from the real estate market that they are sometimes made out to be.

So what’s the real deal with buying, selling and flipping loan notes? What are the real pros and cons, and are there any better real estate investment strategies which may better help some investors achieve their objectives?

Wholesaling mortgage notes can be incredibly profitable. There is no question about that. Banks make millions every day by originating and wholesaling these debt instruments. Some have also certainly realized reasonable ongoing passive income from holding this type of paper. Of course many have also lost big, and that may be a scenario which continues to become more common for a variety of reasons.

The biggest challenge most face and why they completely fail and bankrupt themselves when trying to get into wholesaling mortgage notes is because most people have no idea how to properly evaluate notes or what makes notes valuable.

Obviously if you don’t know the value of what you are buying you don’t know if you are overpaying or not. And it’s hard to resell something for a large profit fast when you already way overpaid for it. This creates huge problems at all stages from creating to selling loans, and especially when investors get stuck holding non-performing notes while trying to season them.

It is entirely possible to borrow money to buy and flip them or even create notes yourself, though perhaps not as easy to flip for much larger spreads immediately.

Some target non-performing notes as an acquisition strategy to fuel other forms of real estate investing. Often this involves foreclosing on borrowers that continue to fail to pay. It’s a ‘good idea’, though not always as effective and easy in reality. When you’ve got a homeowner that refused to pay their $5,000 in taxes to protect a $200,000 property and has re-defaulted on a loan modification and still refuses to move it’s unlikely to be an easy, cheap or short legal battle.

In contrast directly wholesaling homes is different, and makes it much easier for those new to real estate to evaluate potential deals and provides them with a bigger retail market and more exit strategies.

Importance of the "Execution Date" on a Real Estate Contract

In case one didn’t know it, the actions taken on a contract are all tied to the “execution” date, also known as the “date of final acceptance” (Texas Association of REALTORS® (TAR) form 1601, pg.7). This means that all addendums or agreements with specified time limits must be met within the time specified on a calendar day basis with day one beginning the day after the executed date.

The most important time frame that the home buyer or home seller should keep in mind is the option period, if one has been negotiated. For simplicity sake, let’s use a hypothetical contract signed by all parties and executed on December 31st with a ten day option period. This means that day one of the option period begins on January 1st and ends at midnight on January 10th. This option period is often used for inspections of a property, insurance quotes, and repair negotiations. Once this hurdle is jumped, appraisal and survey follow to complete the closing process.

When dealing with home owner’s association documents, surveys, and third party financing approvals, the same rule applies. If the addendums specify a certain number of days, one must be sure to comply with the deadlines or be in default – which is never a good thing.

Remember, the clock starts ticking on the date of final acceptance, also known as the execution date or the effective date. Professional REALTORS® should always be aware of time constraints within your contract, and need to remind you of the date as a buyer or seller. Using Subject 2 Contracts to Buy Real Estate With Less Than Perfect Credit

Subject 2 is a way to buy real estate without applying for a home mortgage loan. This financing option requires buyers to assume mortgage debt from the property owner. Real estate investors often use Sub2 contracts when selling houses to buyers with less than perfect credit.

Subject 2 is a great option for buyers unable to qualify for a conventional home loan. The property owner transfers the real estate deed to the buyer who becomes responsible for paying remaining loan installments. Loan documents remain in the original mortgagor’s name and the new buyer piggyback’s off their good credit.  

Instead of entering into a high interest bad credit loan, buyers can take advantage of assuming low interest payments. Buyers should engage in credit repair strategies so they can obtain financing within a year or two.

The primary purpose of entering into a Subject To contract is to let buyers buy a house without a down payment or credit check with the intention of refinancing the loan into their own name as soon as their credit allows them to obtain financing through traditional means.

Entering into Sub2 contracts requires both parties to engage in due diligence. Sellers should obtain financial records to ensure the buyer is financially capable of paying home loan installments. When buyers default on the note, the note holder is responsible for missed payments or runs the risk of losing the property to foreclosure.

Most Subject 2 contracts require buyers to submit loan payments to the servicing lender. However, some sellers require buyers to submit payments directly to them and they will submit payments to the loan provider. In this scenario, buyers run the risk of losing vested funds should the seller default on the mortgage loan.

Subject 2 contracts should be drafted by a real estate attorney to minimize risks for both parties. Sub2 contracts are used in place of bad credit lender loan mortgages to give buyers time to restore their credit rating. Buyers should refinance into a conventional home loan to purchase property rights as quickly as possible.  

In order to be legally binding, Sub2 contracts must be recorded through the court. Subject 2 records the transfer of property rights to the buyer. However, property rights are “subject to” the buyer adhering to contract obligations. If buyers default on their agreement, ownership rights revert back to the seller and the buyer loses all funds invested into the property purchase.

Sellers determine the duration of Subject 2 contracts which typically extend for 2 to 5 years. At the end of the contract, buyers must apply for a home loan or obtain financing through another source such as hard money lender loans.

Hard money loans consist of high-interest loans provided by private real estate investors or investment groups. This is a risky and expensive option for borrowers with bad credit. Therefore, buyers who enter into Subject To contracts should carefully strategize the ability to obtain financing in the future. If buyers cannot obtain financing at the end of the Subject 2 contract they could end up being in default and run the risk of having property rights transferred back to the seller.

When mortgage notes are refinanced the buyer is responsible for costs typically associated with entering into a home loan. Common costs include loan points, home inspections, property appraisals, mortgage insurance, homeowner’s insurance, realtor commissions, legal fees, and closing costs.

Flipping Real Estate or Flipping Paper?

Flipping real estate properties is not for everybody but it is the fastest way to make a buck in the real estate business. Most everybody has heard of someone buying a “run down” house for a good price well below market value, fixing it up and selling it at a fair market price. Flipping a “fixer-upper” is definitely one way to turn a reasonably quick profit. I know some people who do it this way but they are more into the contractor and renovation business than they are of the investor mindset.

Some of these “fixer-upper” properties are in need of extensive repair and will involve electrical work, carpentry work, etc. If the investor gets involved and does some or all of this work then there could be enough profit there but if the investor farms out the required labour, profits could get eaten up quickly. For these types of flipping real estate investments, the purchase price needs to be at a huge discount and normally would be found somewhere in the foreclosure stage.

For the person that is in the mindset of investing rather than being in the renovation business then flipping real estate will only involve flipping the paper contract of the property without even taking possession of it. You can flip by entering an agreement to buy a property then sell the contract to another investor before close of escrow.

Using this technique won’t even require you to put your name on the title. Profits will generally be less than the fixer-upper investor but involves much less work and the whole process is much quicker. A fixer-upper investor would not be happy in making a profit of a few thousand dollars for a few months work on renovations but an investor that can just flip a contract for a few hours or days work would be.

Avoid disclosure of your profits to the new buyer by using a double closing.

After making a sweet deal and flipping a contract involving a juicy profit you may not want all these details to be revealed to your buyer. The solution is a double closing, transferring the property to you initially and then reselling immediately at the same lawyer’s office just an hour later to your buyer.

There is a drawback here and that is a double set of closing costs so you would have to weigh it out to see if it’s worth it to your particular situation or not. Further, you can use a title insurance company for the actual closings. For the issuance of the title insurance policy, the title insurance company will prepare the closing documents and close the transaction usually without an addition charge.
